While it is possible to reduce risk attributed to specific industries and regions by diversifying among different securities, market risk affects all securities on the market. Even a perfectly diversified portfolio is subject to systematic or market risk. It can be managed through diversification across asset classes, for example by shifting some of the funds invested into risk-free assets. For some investors, this yields unsatisfactory results as the expected return directly decreases linearly with an increase in the position in the risk-free asset. Portfolio insurance (PI) describes an alternative set of strategies that allows investors to reduce their exposure to market risk by guaranteeing the value of the portfolio to be above a certain value at the end of the investment period while allowing for participation in rising stock markets. Option-based portfolio insurance (OBPI) refers to a set of strategies in which either a conventional put option (protective put) or a replicated put option (synthetic put) is used to insure a portfolio against adverse price movements. In theory and assuming perfect market conditions, protective put (PP) and synthetic put (SP) yield identical payoffs and have the same cost. In practice, there are several important differences between the two strategies. On the one hand, PP seems to be an easy and uncomplicated strategy to implement, but the unavailability of listed options with desired maturities and strike prices are major issues. SP strategies, on the other hand, can suffer from obstacles like high transaction costs and jumps in stock prices.

Working in a binomial framework, Boyle and Vorst (1992) derive self-financing strategies perfectly replicating the final payoffs to long positions in European call and put options, assuming proportional transactions costs on trades in the stocks. The initial cost of such a strategy yields, by an arbitrage argument, an upper bound for the option price. A lower bound for the option price is obtained by replicating a short position. The authors' first aim in this paper is to clarify the conditions under which there is a unique replicating strategy for an arbitrary contingent claim. Following Stettner (1997) and Rutkowski (1998), the authors work in the framework of asymmetric proportional transactions costs, which includes not only the model of Boyle and Vorst but also that of Bensaid, Lesne, Pages and Scheinkman (1992). The authors first clarify the conditions in the case of a one-period model and then extend them to the multi-period case, yielding a result which extends slightly a result of Rutkowski. Even when a contingent claim has a unique replicating portfolio, there may exist super replicating portfolios of lower cost. However, Bensaid, Lesne, Pages and Scheinkman gave super replicating portfolio. These results were generalised by Stettner and Rutkowski to the case of asymmetric transactions costs. Here the authors provide a further slight generalisation and give what seems to be a simpler proof. There are two results here: one gives a class of contingent claims for which the cost of the replicating portfolio does not exceed the cost of any super replicating portfolio and the other gives conditions on the level of transactions costs such that for any contingent claim the cost of the replicating portfolio does not exceed the cost of any super replicating portfolio. Finally the authors conjecture a necessary and sufficient condition in terms of computable "terminal probabilities" for the latter to hold for a given contingent claim when the conditions on the transactions costs do not hold.

This article presents a practical and useful method for replicating or hedging a target stock option with a portfolio of other options. It shows how to construct a replicating portfolio of standard options with varying strikes and maturities and fixed portfolio weights. Once constructed, this portfolio will replicate the value of the target option for a wide range of stock prices and times before expiration, without requiring further weight adjustments. We call this method static replication. It makes no assumptions beyond those of standard options theory. You can use the technique to construct static hedges for exotic options, thereby minimizing dynamic hedging risk and costs. You can use it to structure exotic payoffs from standard options. Finally, you can use it as an aid in valuing exotic options, since it lets you decompose the exotic option into a portfolio of standard options whose market prices and bid-ask spreads may be better known.
